??? Is it just my installation or is the PayPal payment method missing from the latest version? This is whats in my list:

Do what alatak suggest's you and also take a look under the plugin manager if paypal is enabled.
If is not there and you should install again AIO take a look with PHP myadmin and see if the plugin has been installed but is deactivated from joomla plugin manager. There is a possibility if you make an upgrade and in your prior installation have uninstall it after the upgrade is not exist in plugin manager but you are able to see from the database that is installed.
When you install again AIO extensions take a look if the a message appears that plugins where already installed and there is no need for installation, then backup your site, uninstall AIO and re install.

OK! I reinstalled the AIO using: com_virtuemart.2.0.12_ext_aio.zip checked the payment method and PayPal is there! HOWEVER, if you then go to the AIO component and upgrade: Installed version 2.0.10.K5 / Latest version 2.0.12b Then PayPal is gone. Maybe got forgotten in 2.0.12b?

It is not forgotten. It is just a bug in the 2.0.12b when updating.

I tried several installations and i am not able to reproduce your problem.
I tried:
install 2.0.10 and then update to 2.0.12, ad 2.0.12b:
and this one
install 2.0.10 and then 2.0.12b
paypal and all the other payment methods are still there

Sure. The steps to reproduce:
1. Install AIO: com_virtuemart.2.0.12_ext_aio.zip
2. Check Payment method list. PayPal exists.
3. Use the upgrade tool in AIO componenet to upgrade to Latest version 2.0.12b
4. Check Payment method list. PayPal no longer exists.
5. RE - Install AIO: com_virtuemart.2.0.12_ext_aio.zip
6. Check Payment method list. PayPal exists again.

A quick fix for the missing paypal option is to open Joomla's plugin manager. There you should find VM - Payment, Paypal - open it and then save. The option should then reappear.
I just did this on 2 sites & it worked for both.
I can only help with access to an installation with that error.

I found the problem. You have another extension with the element called Paypal installed.

I have the same problem.
My configuration is Joomla! 2.5.7/Virtuemart 2.0.12b.
In either version of VM2 I have plugin called 'Paypal' but not 'VM - Payment, Paypal'. This 'Paypal' is enabled. I tried reinstalling component AIO several times, upgrading to latest version, but either way I have only 'PayPal' and not 'VM - Payment, Paypal', hence I cannot setup paypal payment options.
Any suggestions? Is there a way to manually install the 'VM - Payment, Paypal' plugin somehow?

The plugins are named now 'Paypal', and not any longer 'VM - Payment, Paypal'.
If you are not sure, go in the Joomla plugin manager, and select the type= vmpayment, and you will see paypal
